# Taxes: Why Section 1256 Contracts Often Beat Stocks, Options, Crypto, and More

### What Are Section 1256 Contracts?

Section 1256 of the Internal Revenue Code covers:

-   Regulated futures contracts (e.g., on CME for equity indices, commodities, interest rates, currencies, and even Bitcoin/Ether futures).
    
-   Non-equity options (like broad-based index options such as SPX).
    
-   Certain foreign currency contracts.
    

These receive special treatment: **60/40 capital gains split** and **mark-to-market** accounting.

### The Core Advantage: The 60/40 Rule

Regardless of holding period—even if held for minutes or days—gains and losses are split as:

-   **60% long-term capital gains** (taxed at preferential rates: 0%, 15%, or 20%, plus possible 3.8% Net Investment Income Tax for high earners).
    
-   **40% short-term capital gains** (taxed at ordinary income rates, up to 37%).
    

**Maximum blended federal rate**: Approximately **26.8%** (60% × 20% + 40% × 37%). This compares favorably to the top ordinary income rate of 37% on short-term gains from stocks, most options, or crypto.

#### Example Comparison (Assume $100,000 net gain, top tax brackets):

-   **Futures (Section 1256)**: $60k at 20% LTCG ($12k tax) + $40k at 37% ($14.8k tax) = **$26.8k total tax**.
    
-   **Stocks/Equity Options/Crypto (short-term)**: $100k at 37% = **$37k total tax**.
    
-   **Savings**: ~$10,200 (10.2 percentage points).
    

For a trader in lower brackets (e.g., 24% ordinary), the savings are smaller but still present due to the long-term portion. Long-term stock holders (over 1 year) can match or beat the long-term rate, but futures win for frequent trading.

### Mark-to-Market Accounting

All open positions are treated as sold at fair market value on the last business day of the year. Gains/losses are realized annually on **Form 6781**, even without closing trades.

**Pros**:

-   Simplifies tracking—no need to track every individual trade's holding period.
    
-   Losses can offset gains immediately.
    

**Cons**:

-   You may owe taxes on unrealized (paper) gains at year-end. This makes futures less ideal for pure long-term "buy and hold" investors who prefer tax deferral.
    

### No Wash Sale Rules

Unlike stocks and securities (where selling at a loss and repurchasing within 30 days disallows the loss), Section 1256 contracts are exempt. This allows greater flexibility for tax-loss harvesting throughout the year.

### Loss Carryback Election

Net Section 1256 losses can be carried back up to **3 years** (to offset prior Section 1256 gains) instead of only forward. This can generate refunds from previous years.

### Additional Considerations

-   **State Taxes**: Many states follow federal treatment, but check locally. Some don't tax capital gains the same.
    
-   **Reporting**: Use Form 6781 → flows to Schedule D. Brokers typically provide summaries.
    
-   **Straddles and Other Rules**: Complex positions may trigger limitations.
    
-   **Not for Everyone**: High leverage in futures adds risk. Mark-to-market can create cash flow issues if you have large unrealized gains.

### Bottom Line

For frequent traders, the **60/40 rule**, absence of wash sales, simplified reporting, and loss carryback make futures (and qualifying index options) one of the most tax-efficient vehicles available. The effective rate advantage can compound significantly over time, potentially adding thousands (or tens of thousands) in after-tax returns annually compared to equivalent profits in stocks or spot crypto.
